Does 25mm describe the cup or the rail?

The rail. 25mm is the tube diameter the clamp is made to close on, so measure your rail, bimini frame or roof rack tube before choosing. A clamp sized for 25mm will not seat properly on a thinner tube and will not go around a thicker one.

What will it actually hold?

Cans, stubby coolers and standard bottles sit in it fine. Tall tapered travel mugs and takeaway cups are the ones that rattle or tip in a chop, because an open ring holds the widest part only. Check the base width of whatever you drink from.

Why stainless for something as simple as a drink holder?

Because it lives in the spray with everything else. Plastic holders go chalky and brittle in UV and snap at the clamp, and powder-coated steel bubbles once salt gets under the coating. SS316 just needs a fresh water rinse to stay respectable.
